What is this traction control system? What is it monitoring? Wheel slip? Why are there different levels to it?

It's supposed to keep you from being able to make the rear tire spin excessively. This is something that can make you crash while trying to accelerate out of a corner.
There's two dangerous things to avoid:
1. The rear tire losses so much traction that the bike slides out and lays down on the low side, it sucks, but it's not the worst thing that can happen. 2. The rear tire looses traction, slides sideways and then suddenly gains traction, flipping the bike from leaned toward the inside of the corner to leaned toward the outside of the corner (very rapidly). This lands the bike (initially) on the high side and generally makes for a miserable day for the bike owner/rider.
The different levels are provided because sometimes a loss of some rear wheel traction can make you a little faster. It can act like a slipping clutch getting the motor past its torque peak (a falling torque curve is sort of an old fashioned traction control) or help the rider gauge traction.
